Glaze
Mix 1 part white latex paint with about 4 - 6 parts latex glaze. I like the Sherwin Williams Illusions latex glaze for wall finishes. There are a lot of other good latex glazes that work well for wall finishes which can be used.
Tools
The primary tool to apply the paint / glaze is a sea sponge. You will want two or three sponges to use with the various shades of white. You may also use t-shirt rags and rag on some of the paint / glaze for a different look.
Technique
Apply the white paint / glaze to the ceiling in "cloud shapes" - you may want to look at some real cloud pictures to get some ideas of layout and shape. The inner portions of cloud will be denser and the outer portions will be thinner. To blend the outer edge of cloud and make them look "wispy" you want to mix a 50 / 50 glaze mix of white and your base coat of sky blue ( mix equal parts of white and blue then add one part of this paint color to 4 - 6 parts of latex glaze). Apply this 50 / 50 glaze thinly and sparingly on the outer perimeter of the cloud. There are no abrupt or hard edges on the outer perimeter. Good clouds merge into the sky background seamlessly and jaggedly. Work some of the pure sky blue (mixed with latex glaze) back into the outer perimeter of the cloud too - using a sea sponge to apply the paint / glaze and vise versa (some light and thin pure white "floating" bits out into the blue sky background). You can also soften the outer edge with a block stippler here and there.
Good clouds have a soft wispy irregular outer perimeters that merge into the blue sky and progressively denser (heavier sponging) interiors. The center of the cloud should be nearly solid white.

Clouds are a popular faux finish for a kid's room. Easy to paint and can be done in latex paint/glaze as a rule so that there is no smell and clean up issues to deal with.
The base coat for clouds should be a "sky blue" color (see above sample), and should be done in flat paint. The best looking clouds are done with a flat sky blue base coat and flat white paint / glaze.
The paint / glaze color should be white - use a pure white and you can make shades of "less white" whites by mixing gray or sky blue to shade the clouds.
